Yes you can play live with a modded xbox but certain things must be done to ensure that, go to the turorials section and read about it.

your modchip must be turned off, and you have to use an original game, not a backup.

Most importantly, with modchip off, turn off the auto sign-in command in the Live 2.0 MS dash. After that, you can use the MS dash with modchip on because Live will not automatically sign you in.

As someone has already said, there is a Live board here which addresses these questions in the pinned topics.
