I'm not exactly sure on that either.. from what I understand, its a Virtual C: that comes up when you Access your HD for FTP and whatever.. which hides the contents of the C: (or the original contents anyways, just showing what was put in there to mod it)
so that noobs etc. cannot screw themselves up too badly.

I could be wrong

To the best of my knowledge, when a "Shadow C:" or sometimes called "Virtual C:" is installed on your xbox,  it is not another partition, but rather it is a software solution that hides some files that you really shouldn't be tampering with... this way you dont accidentally mess up your xbox by deleting things that you shouldn't.
Again, I could be way off on this.. I am just going on an assumption from what I have read in other posts.

Ok dood... It's like this, Right now you are probably running Windows right? ok... If you go into your C: drive and start deleting files your PC will probably never boot again unless you reinstall windows.. with me so far?  Ok... The Xbox is the same way, you have a c: drive that has all the files that the XBox "NEEDS" in order to work, if you damage or erase any of those files you will not be able to use your XBox, it will not boot up.. the same as with windows.  With me still? ok.. A virtual C: drive is a FAKE C: Drive that the XBox uses instead of the REAL one.. It's a copy.... That way if something happens to the files on the "FAKE" c: drive your XBox will still be useable.  Some games will attempt to "update" some of the files on the XBox's "REAL" C: drive and when this happens it ruins ANY softmod that you have installed and you usually cannot use your XBox unless you open it and do some stuff to your XBox's hard drive by connecting it to your PC.  But with a "FAKE" C: drive exists those games do not modify the "REAL" C: drive, they modify the "FAKE" C: drive instead.  Don't woory about it too much, just keep in mind that it's like running around with a "FAKE" twin that looks just like YOU.. If someone tries to kill you they actually hurt the "FAKE" you because the "FAKE" you has these powers that make the "REAL" you invisible to everyone.

When a retail game is in the dvd drive, the bios detects that and loads d:\default.xbe regardless of what is on c:..  If the disc is not retail then d:\default.xbe fails to load through the unmodded bios, so the unmodded bios attempts to load the normal xboxdash.xbe..  Now this we have hacked to launch UXE/ NKPatcher, so they get loaded..  When NKPatcher loads it again checks the dvd-drive, and loads the disc even if it is not retail..

adam-I get it but on my real C there will be Evox or some other dash. And if messd up the real C: like evox dash and next time I turn on my xbox my virtual C will detect a problem and boot up so I dont get the dreaded green letter writing.

If you read the Name carefully it kind of explains it all... Visual C: / Shadow C:

Fake Replica of the C drive is what came to my head... I never heard about shadow C: . If you think about words carefully you'll understand what they mean without help.
