Seeing as the PS2 didn't do much software wise itself I would imagine it works the same way the PS1 BC worked on the PS2. in that the console simply detected that it was a PS1 disc and passed all the commands to the PS1 hardware until reset... No real software involved there.
"Virtual machine" implies emulation... there isn't any emulation happening here just PS2 games running on PS2 hardware.
Well if its same as slim ps2 it will never have 100% backwards compatibility since the slim ps2 dont even have 100% compatibilty with ps2 games...
but its only really a hand full of games out the thousands available and im sure most people who have the ps2 games that dont work on ps3 will still have a ps2 anyways..
