I don't know if it'd work, but 7zip (open source freeware, google for it) will unpack the iso for you, try putting the contents on an empty USB stick?

Will we still have to remove the dvd drive from the xbox360 or will botting with a usb stick do everything without removing dvd drive?

You'll still have to connect your 360 dvd drive to your pc, there is currently no other way to flash your 360
