Theoretically this would work for transportation and copying of files.
But not for playing games off them since it's not possible to keep a usb-driver in memory while the game plays.
As soon as you would start a game ur usb-hdd would become 'disconnected'

You could use a not-so-complicated swap file procedure built into the dashboard, where it temporarily loads the data off the USB HD onto the main HD, then every time the xbox is rebooted/dash starts it empties the contents of the temp folder.

the usb ports on the xbox are only ver 1.1 so thats some long ass loading times if you want to copy anything or run anything from it

well how about making a driver that will allow you to plug a CDRW in the one of the front usb ports on the xbox.
and allow you to copy music from your xbox music folder to a cd-r via the dash board
