I would have to beg to differ.  I am in the process of putting an Xbox in my car and last night I tried using my Sandisk Cruizer 2GB USB drive to stream MP3s and movies (AVI and MOV) files from it.  Works flawlessly.  I saw no issues with playback of either type of movie file nor any of my MP3s.  Granted, the largest AVI file I tried was just shy of 20MB, but I don't really think a larger file would make much difference.  I doubt you would be able to view a ripped DVD from a USB drive, though.

My Xbox is running XBMC (July 23 T3CH build) and is softmodded.

it would depend on the bitrate of the video.
i have not tried it myself, but it should be possible to stream video over usb1.1

USB 1.1 has a maximum speed of 12mbps

while USB 2.0 is 480mbps

Unfortunately the xbox is USB 1.1 dry.gif

Yeah I beg to differ also.

I have tried both my Sandisk Cruzer 2gb (alot of people seem to have this flash drive) and my Phillips 2Gb mp3 player, and I've watched videos up to 700mb and no probs, no lag AT ALL, and they were .avi files, I've also tried .rm videos and those worked perfectly too, mp3s worked flawlessly also.

The Sandisk Cruizer is the exact same drive I use (2GB).  I have several movie files on it, a bunch of MP3 albums, pics, etc. and have never had an issue with playback or even an occasional studder.

Oh, and in case anyone is in need of one of these USB drives, Best Buy has a sale on the 2GB unit for $19.99.
