you only have to update if you want to play on live. they are usually just game updates, but some have the system updates as well. if you dont update you can still play

No worries man. Ive updated mine every time it came up and I have a mem card. They dont take up much space at all. It was around 200-300 kb each. I know with the mem cards every mb is precious.

It updates the Dashboard on the Xbox itself. It is stored internally on the EEPROM.
