I attempted to edit the above message I wrote, and put more details, and this is exactly what I meant:

Exactly like mounting an ISO on PC and going to the directory and playing the supposed "DVD". Virtual Drive...
However, I wonder if you will encounter problems on the Xbox when it comes to creating a new drive letter?
Maybe one of these days XBMC will stream an ISO of a movie across the network...
Maybe XBMC could be configured in a "Play ISO" section, and you would have to configure XBMC by putting all the ISOs in subdirectories by the title of the movie, and then it could play it in real time as a mount.
Another, more easy and realistic method, would be that same option of configuring the directories, but instead of having one ISO file, extract it as you typically do to play the individual VOBS on the Xbox (or PC). Then XBMC would figure out how to play the files as a typical DVD by using the information in each subdirectory to the movies, using the VIDEO_TS files and etc...
It would look similar to this:
XBMC search for DVD (extracted ISO) - [ADD DIRECTORY]
--------------------------------------------
1. F:\movies on XBOX
2. C:\extractedisos on Computer [Across LAN]
After you have configured the directories, it would then search the configured directoies and compile as list of complete movies, when the movie is played, it uses the information in the VIDEO_TS and etc.:

Guess that's it in a nutshell.
XBMC would be told to list each subdirectory of ~\movies\ as an individual DVD, and then it would work... So I think.... I'm not a programmer, but that is my ideal way of using the just above method if you can't actual manage to mount an image/ iso on a separate drive letter.
I have a 250GB hd, and I'm more of a movie buff than a gamer, and that would be a great use for me, rather than streaming from my PC or off the Xbox by using the damn VOB files individually. :\
That's just my two cents, I hope everyone understood what I meant.
Hopefully I didn't repeat myself too much...
