Sorry, Larry, I too have experienced this problem. Unless you saved before you put your things down, there is no known way to get rid of this bag. I suggest you find a new house and put your things there.

Yes I can tell you what to do but your not going to like it.

Here are some things that will help tone down you game.
You need to reduce the block useage I'll be willing to bet that your game save is using over 230-250+ blocks. And the way this game is designed is that that amount of block useage will eventually start locking up your game. So you ask then what cuases such a large amount of block useage?
Here is a list of the major causes:
Having a lot of Magic Items
Having a lot of dead people and creatures lying around Always dispose of the body when you can.
Having too many things stored in one container or to mauch in various containers.
Saving outside (not too sure about this one though)
____________________________________________________________________

What you will want to do is this:
Eat any excess ingreedients
Get rid of any excess Items, weapons, clothing..etc...etc...etc....

How to get rid of excess items:
1. Get most/all excess Items, weapons, clothing..etc...etc...etc....
2. Summon a creature (I use ancestral Ghost)
3. Kill it
4. Right when it's about to dis-appear press A and you should access it's inventory
5. Place all the items into it's inventory (Just like you would any other container)
and poof once you get back into the main game it and all the items in it are gone.
6. Save your game indoors.

This doesn't work with all creatures you summon.
You could always taunt someone into a fight and then place all the items on the thing you killed, then leave the area and wait 1-3 days and when you come back, it and all the items on it are gone.

But Unfortunatly in order to get rid of the bag you are going to need to start a new game.

You could always try to teleport somewhere, either with mark and recall if you have them setup or an Almsivi or Divine intervetion spell.  This will get you out of an area where there is no room to drop an item.  You may be able to dump them then, or get close enough to someone and sell them.  Also have you tried making potions.  You can get rid of a lot of herbs, gems, and crap by combining them in a retort etc.

This is why I always make a back up of my game save every so often.
So in case somehting like this happens I can restore it and then not make the same mistake I did before. Either that or I can find out what's causing the problem and that way when I start a new game, I know enough what not to do because I'm already aware of it.

Yeah--this is one of those retarded things in this game. I like making a house, and putting books in it, and paper, and flowers, and things that I find laying around--you know, make my house a home. BUT I CAN'T DO THAT WITH A GOD-DAMN OVER-FLOW BAG IN THE MIDDLE OF MY LIVING ROOM NOW CAN I?!?
